It is smack talk and she recognizes it as such, but not at all the kind Toph would find in the Earth Rumble tournament. At the same time, he's clearly dead serious; Toph is good at reading tone of voice. It's not flowery language for the sake of sounding good -- he means it. And she does like people who say what they mean and mean what they say, even if he does talk like a misplaced stage actor.
He keeps trying to warn her that he won't go easy on her, too, which Toph knows is a nice thing to do whatever his tone of voice is when he says it. Azula or Ozai wouldn't ever give such a warning, much less twice. Her attitude lapses into something more sincere, still rife with confidence but the smile tempered friendlier. ]

Well, I would offer my condolences that something like that is common enough of an occurrence to be so agitating for you, but I believe you would have some colorful suggestion of where I can place those condolences were I to even suggest them.
